    Why not get rid of all the traces of Paint.NET and then download it again.

    I'm not sure what it is you saw him using, but there is this way:
     
    1.  Select the image with the magic wand.
    2.  Make a new layer and begin to draw.

    What's happening is that each time you import the .png it is opening in a new window:
     

     
    You need to import via > Layers > import, then the image will stay in the same window.
     
    Alternatively, if your smaller image is in window 2, copy it, then move over to window 1 and paste into a new layer.

    A simple way would be to do this:
     

    If you want the blurred part lighter in color, go to Adjustments and use Brightness & Contrast.

    I had a stab at it.
     
    1.  Duplicate the picture.
    2. Uncheck the duplicate.
    3.  On the lower image use the Levels Plugin to get the tree to stand out.
    4.  Go to the duplicated image and use the Gradient, set to transparent, and drag over the area by the tree.
     

     
       Tip:  To use the gradient to fade the edge, first use fright click of the mouse to start the gradient, then drag.
